Momentum Trading In Cryptocurrencies: In-Depth Guide

Momentum trading in cryptocurrencies is a smart beta strategy that involves buying and selling crypto assets based on the strength of recent price trends, analyzed with technical indicators. Swing traders employ this strategy, believing that assets that have shown an upward trend will continue to climb while those in a downward trend will continue to decline. This technique is backed by the idea that market movements can often be predicted by observing the momentum of price changes and other technical factors.

If you’re a swing trader, investing in a Momentum-based crypto asset could be the right choice for you since you don’t have to manually rebalance your assets periodically. Algorithms automatically analyze the technical indicators and periodically rebalance the crypto index assets, according to the Momentum trading strategy.

At Trakx, we’ve developed the first Bitcoin Momentum crypto index fund, and its construction and rebalancing are based on the fundamental principles of momentum trading. We’ll present the basic principles of momentum trading, explore the technical indicators, and provide a case study to understand in detail this advanced crypto trading strategy. By the end of this article, you will have a solid understanding of how to effectively utilize momentum trading strategies in the volatile world of cryptocurrencies.

Basic Principles of Momentum Trading

Momentum trading in cryptocurrencies relies on the concept that crypto assets that have performed well recently will continue to perform well in the near future. This short-medium term crypto trading strategy is based on the psychological aspect of markets, where traders collectively drive prices higher or lower based on recent performance. Key to momentum trading is the timely identification of the direction and strength of the trend. The most common technical indicators to assess momentum are moving averages, the Relative Strength Index (RSI), and the Moving Average Convergence Divergence (MACD).

History of Momentum Trading

Momentum trading was already present in early financial theories but has gained prominence in modern financial markets. The strategy has evolved significantly over time, driven by technological advances and real-time data availability. Historical studies have demonstrated that momentum strategies can yield substantial returns across various asset classes. Pioneers in the field, such as Richard Driehaus (1942-2021), often credited with popularizing momentum investing, showed that achieving superior returns by riding trends based on technical analysis rather than adhering strictly to value investing principles is possible.

Traditional Applications vs. Applications in Cryptocurrencies

In traditional financial markets, momentum trading has been applied to bonds, stocks, commodities, and more. However, the advent of cryptocurrencies has opened new possibilities for momentum traders. In fact, unlike traditional assets, cryptocurrencies are decentralized, highly volatile, and traded 24/7. These unique characteristics make them particularly suitable for momentum strategies since the absence of central authority and the frequent news-driven price movements create numerous short- and medium-term trading opportunities. However, you should consider that applying momentum trading in cryptocurrencies carries higher risks than in stocks. You must apply strict risk management practices to limit the potential losses while capturing the opportunities. Doing so manually in cryptocurrencies, where markets are open 24/7, is not easy, and swing traders can experience significant challenges in their trades. At Trakx, we’re the leading platform for crypto index trading, and we created a Crypto Tradable Index that solves the challenges of applying momentum trading strategy in crypto markets: The BTC Momentum CTI. We’ll explore it after learning the most common technical indicators for momentum trading in crypto markets.

Technical Indicators for Momentum Trading in Cryptocurrencies

Moving Averages (MA)

Moving averages are one of the most commonly used technical indicators in momentum trading. They smooth out price data to create a single flowing line that makes it easier to identify the direction of the trend. There are several types of moving averages, but the two most popular are the Simple Moving Average (SMA) and the Exponential Moving Average (EMA).

  • Simple Moving Average (SMA): This is calculated by taking the arithmetic mean of a given set of prices over a specific number of periods. For example, a 50-day SMA adds up the closing prices of the last 50 days and divides by 50.
  • Exponential Moving Average (EMA): This gives more weight to recent prices, making it more responsive to new information. The EMA is often preferred by momentum traders for its ability to react more quickly to price changes.

Moving averages are used to identify trend direction and to generate trading signals. For instance, a common strategy is the moving average crossover, where a short-term MA crosses above a long-term MA, signaling a potential buy opportunity, and vice versa.

Relative Strength Index (RSI)

The Relative Strength Index (RSI) is a momentum oscillator that measures the speed and change of price movements. It ranges from 0 to 100 and is typically used to identify overbought or oversold conditions in the market.

  • Overbought: When the RSI is above 70, it indicates that an asset may be overbought and could be due for a price correction or pullback.
  • Oversold: When the RSI is below 30, it suggests that an asset may be oversold and could be due to a price bounce.

RSI can also be used to detect divergences, which occur when the price moves in the opposite direction of the RSI. This can be a sign that the current price trend is weakening, and a reversal may be imminent.

Moving Average Convergence Divergence (MACD)

The Moving Average Convergence Divergence (MACD) is a trend-following momentum indicator that shows the relationship between two moving averages of an asset’s price. It is calculated by subtracting the 26-period EMA from the 12-period EMA. The result of this calculation is the MACD line.

  • Signal Line: A 9-day EMA of the MACD line, known as the signal line, is then plotted on top of the MACD line, which can function as a trigger for buy and sell signals.

When the MACD line crosses above the signal line, it generates a bullish signal, indicating that it may be time to buy. Conversely, when the MACD line crosses below the signal line, it generates a bearish signal, indicating that it may be time to sell. The MACD histogram, which plots the difference between the MACD line and the signal line, can also help identify the strength of the trend.

Case Study: Trakx BTC Momentum Crypto Tradable Index

Momentum Trading in Cryptocurrencies - BTC Momentum Crypto Index - Trakx

Trakx BTC Momentum Crypto Tradable Index, launched on March 29, 2024, is based on applying a momentum smart beta model in the crypto market, and the components are only Bitcoin (BTC) and USDC. This instrument is designed to replicate the performance of a dynamic allocation to Bitcoin based on the direction and strength of price momentum. Many investors are optimistic about bitcoin’s long-term potential but wary about its volatility and potential sharp drawdowns, and the BTC Momentum CTI solves these problems.

The Crypto Index trades only long Bitcoin positions, with a BTC allocation of either 0%, 50% or 100%, identifying trend breakouts and applying filters to mitigate weak trading signals. The remaining of exposure is allocated to USDc, limiting risks during downturns and reducing volatility. The rebalancing of the crypto index is scheduled daily, with steps of 50% for allocation changes.

Benefits of the Bitcoin Momentum Crypto Index

Capitalizing on Volatility 24/7

One of the most significant benefits of Trakx BTC Momentum Crypto Index is the ability to capitalize on the market’s inherent volatility 24/7. Cryptocurrencies are known for their price swings, which can occur over very short periods. With our CTI, momentum traders thrive in such environments, as they can quickly enter and exit positions to capture profits from these rapid price changes.

Automation and Passive Management

With our BTC Momentum CTI, the momentum trading strategy is automated using algorithms that analyze technical indicators and execute trades based on predefined criteria. This automation reduces the need for manual intervention and allows traders to take advantage of market opportunities 24/7, which is particularly beneficial in the always-open cryptocurrency market.

Reduced Emotional Bias

Emotions can significantly impact trading decisions, often leading to suboptimal outcomes. Momentum trading, particularly when automated, such as in our BTC Momentum CTI, can help mitigate emotional bias. By relying on technical indicators and predefined rules, traders can make objective decisions based on data rather than reacting impulsively to market fluctuations.

Diversification of Trading Strategies

Incorporating momentum trading into a broader trading strategy can provide diversification and reduce overall risk. While traditional buy-and-hold strategies rely on long-term market growth, momentum trading focuses on short- and medium-term trends.

Enhanced Risk Management

Momentum trading allows for better risk management by enabling traders to set clear entry and exit points based on technical indicators. This approach can help limit potential losses and protect profits. For example, our Bitcoin Momentum Index, using automatic stop-loss orders and trailing stops, can close positions when the market moves against the trader, minimizing losses.

Exploiting Market Inefficiencies

Price discrepancies, arbitrage opportunities, and market overreactions are more common in the crypto space. Momentum trading strategies are well-suited to capitalize on these inefficiencies, allowing traders to achieve higher returns by identifying and acting on these market anomalies.

Smart Beta Models in Crypto: Advanced Investing Strategies

Some of our most sophisticated crypto index funds, including the BTC Momentum CTI, are based on Smart Beta models that employ a systematic approach to investment management based on predefined parameters, with the goal of outperforming market benchmarks. These models utilize alternative weighting and rebalancing methods to improve portfolio diversification and reduce risk. Among the most advanced strategies based on Smart Beta models are those that are value-based, involving investment in undervalued cryptocurrencies; momentum-based, which dynamically invests in cryptocurrencies that have demonstrated strong performance in the recent period; and more. These innovative approaches aim to enhance portfolio returns and manage risk more effectively in the crypto industry’s potentially higher opportunities and risks.
